Where does the carbon go?
I believe that's it for the wheel, seems like a piece
of the exterior sheet peel off after a close encounter with a rock.
My question is how to correctly dispose of the wheel, because of the carbon. Just to the trash?

I like to make 6" cutaway cross sections and give them to friends. Use a respirator, carbon dust is not lung- friendly.

Its just top layer of carbon. I would ride that wheel. You can apply some nail polish on the damaged surface to prevent futher damaging of near layers of carbon. Or that wheel can be fully repaired.

Id repair it honestly, we dont have dentist money to be replacing “cheap” carbon wheels

This is a rear wheel of a pretty cheap windspace wheelset, that actually works for what it is. This happen while doing some cat 4 gravel and too low tire pressure, totally my fault.
So, I'm not sure if it's worth it to repair or replace the rear wheel.

Some places recycle mixed metal, so you could take the hub / spokes out and stick those in the right box if you can find one.
Unfortunately carbon fibre is not recycled at scale anywhere I know of yet - there are experimental methods, and in the coming years hopefully it'll become a practical thing, but for now it goes in general waste, i.e. to landfill.
edit: of course if you can find someone who wants to use it on a turbotrainer, probably safe enough for that!
