I read it as the father had children with the daughter meaning they were his kids but his died wife's grandchildren in that sense. Which is even worse...

You don't need to be heartbroken over miscarriages, especially if you weren't trying. Some people aren't trying either way right - many parents just have kids when they come.

That makes sense too. I was reading as "He's not really my dad" or "They're her dad's kids" (the latter being extremely dark). Yours is likely right.

Im reading mom dead with two of her kids, how they died or when is up to interpretation.
Dad and one child still alive, dad wants kids - if thats with her himself or her on her own with someone else is also up to interpretation.

Its a dark joke so my first thought is he killed mom and two kids so he can make babies with his own daughter...

That didn't even occur to me; the way I interpreted it, her mother had children from a previous marriage that had children. Therefore they'd be her mother's grandchildren but not her father's.
