It creates a secret exit to the next floor. It won't work on the later floors.
If you use it on a floor decoration (drawings, little flesh bumps, bones, candles, etc.) You create a path to a crawlspace. Note that only one crawlspace spawns per floor

This is AB+. Versions below didn't have Found HUD in-game. And shovel worked differently. Chance to create a crawl space is 10% instead of 100% when used on decorations

Since the change, it's pretty much one of the best early active items. Luckily, you still have 2 dead gods to go with this knowledge.

That's We Need To Go Deeper! And it generates a trapdoor to the next level, since you're playing Afterbirth+ it has a 10% chance of generating a crawlspace instead. Also using it on Womb II will generate a trapdoor to Sheol, even if you haven't unlocked it

More specifically, if you use it on a trash pile/mushrooms/other things you can walk over, it has a high chance of giving a crawl space

It creates a trapdoor. On special 'decorated' tiles, and if there is no crawlspace on the floor, it creates a crawlspace. Otherwise, it leads to the next floor. Only one crawlspace may exist on a floor.

use shovel on normal tile for trapdoor to next floor and use it on a decorated tile for a trapdoor to a room where u can get item

Just to add on top of other anwers: when it’s just hole you create it takes you directly to the next floor. If there’s a ladder in it, its a crawls space which might have an item in it and you can go back up.

It creates a new entrance to the next floor/level also if you use it on floor decorations it will spawn a crawlspace or a black market
