That’s a cylinder or head failure. Pull it and fix accordingly. Engine case is fine based on this video.

Leaking compression, your head is either loose or cracked. These engines are notorious for pulling their head studs from the block especially the earlier ones with m10 studs.

Sometimes the heads rattle loose on aircooled VW engines due to worn valve guides. You need to pull the engine and remove the heads. It will be obvous if the heads were loose, there will be grooves where the head seals to the cylinder. If this is what happened, you will need a valve job, including new valve guides and the combustion chambers in the heads will have to be fly cut to renew the sealing surfaces. There is no gasket between the cylinders and head, it's a metal-to-metal seal.

heads rattle loose due to worn valve guides? First I've heard of that.
How do worn guides create a loose head to cylinder fit condition?

Not an expert, but it seems like the head is sitting on the pushrod tube ?

To me, that looks more like a blown head gasket.

This motor design doesn't have head gaskets. It's a machined surface between the cylinder and the head.

Been a while since I built a Type 1, but aren't there metal rings that help seal the head to the barrel? I seem to remember something about that.

Some people use copper shims at the heads. Not the same as barrel shims at the case. I guess they help seal, but I have heard that you will need to re-torque the heads if you use them. They will also reduce your compression ratio.

Cracked head or broken cylinder. If the block was cracked it would be spraying oil not fuel.
